What are copulas and how are they used in modeling multivariate dependence?

Copulas are mathematical functions that allow for modeling and quantifying the dependence structure between multiple random variables. They are used extensively in finance, risk management, and insurance to model multivariate dependence, such as how the prices of different assets are related to each other.

The key property of a copula is that it provides a way to separate the marginal distributions of the individual variables from their joint dependence structure. For example, consider a bivariate Gaussian copula, which is a popular way of modeling multivariate dependence. The first step is to transform the marginal distributions of the stocks to a standard normal distribution. Then, the dependency structure between the two stocks can be modeled using the correlation parameter of the Gaussian copula.

Once the joint distribution has been modeled using the copula, we can use standard techniques to calculate probabilities, such as the probability of a joint extreme event or the expected value of a portfolio of stocks.

Overall, copulas are a powerful tool for modeling multivariate dependence in a flexible and intuitive way. By separating the marginal distributions from the joint dependence structure, they provide a non-parametric approach that can accommodate complex dependence structures and capture tail dependence that are otherwise difficult to model.
